IMHO, it looks like the Observer didn't just disintegrate, but rather the new character was transfered into his memories, cuz the background changing from tower room back to Fog looks way too suspicious. At least, I hope so xd. The Observer was too well written character, it would be a shame to lose him so suddenly.

I think the group is the parents and friends of the parents of Elodie and Felix that disappeared during their lore.
Ever since the Entity took on the form of Billy the Puppet, using John Kramer's voice to deceive or taunt the Observer, and seemed to disable the Auris, I've been very intrigued by this little story. The Auris was disabled by the Billy Entity, then he's attacked in his tower by its monsters. Now, his most-aged form is covered in blood and holding a golf club. Something about this is telling me he was close to death up there, perhaps giving himself to the Auris to get it working again and preserve his life. Now, memories of the Observer seem to be appearing for this group, taking on an appearance similar to the Auris's projections, so maybe now he's stuck in it, trying to get out. I don't know, this is…very strange.
